Nonlinear Taxation, Tax Arbitrage and Equilibrium Asset Prices

چکیده
This paper investigates the equilibrium implications of the presence of nonlinearly taxed, redundant securities, and of the resulting tax arbitrage opportunities. Heterogeneity in taxation leads to discrepancies in assets' pre-tax market prices of risk. We show that this mispricing is set so that agents e®ectively cooperate to minimize aggregate taxes, even though individually each agent may not minimize his own tax bill. Unlike the bulk of the existing tax arbitrage literature, but consistent with empirical evidence, equilibrium in our model allows discrepancy between agents' marginal tax rates. Equilibrium with a zero net supply derivative reveals ̄nancial innovation to alleviate taxation, in particular when the derivative is taxed linearly or is taxed less heterogeneously across agents than is the stock itself. In the presence of two redundant, positive supply securities, clientele e®ects arise, where one agent holds the aggregate supply of each risky security, and only the bond is traded across agents. Clientele e®ects are shown to arise when agents' tax rates are highly heterogeneous and when the aggregate wealth is divided fairly evenly across agents.

متن کاملStochastic taxation and asset pricing in dynamic general equilibrium
Tax rates have fluctuated considerably since federal income taxes were introduced in the U.S. in 1913. This paper analyzes the effects of stochastic taxation on asset prices in a dynamic general equilibrium model. Stochastic taxation affects the after-tax returns of both risky and safe assets. Whenever taxes change, bond and equity prices adjust to clear the asset markets. These price adjustmen...
متن کاملTaxation and Household Asset Location and Allocation: Evidence from the Bush Tax Acts
By exploiting the structural tax rate changes created by the Bush-era tax acts in 2001 and 2003, this study offers a first direct investigation of how the differential taxation of financial assets affects households’ asset location and allocation into taxable and tax-deferred accounts in a natural experimental framework. Because bonds are heavily taxed assets, relative to stocks, and tax treatm...
متن کاملOn valuation before and after tax in no arbitrage models: Tax neutrality in the continuous time model
We establish necessary and sufficient conditions for a linear taxation system to be neutral − within the continuous-time “no arbitrage” model − in the sense that asset valuation is invariant to the process for tax rates and choice of realization dates as well as immune to timing options attempting to twist the time profile of taxable income through wash sale transactions. We also demonstrate th...
متن کاملArbitrage and Equilibrium with Portfolio Constraints
We consider a multiperiod financial exchange economy with nominal assets and restricted participation, where each agent’s portfolio choice is restricted to a closed, convex set containing zero, as in Siconolfi (1989). Using an approach that dates back to Cass (1984, 2006) in the unconstrained case, we seek to isolate arbitrage-free asset prices that are also quasi-equilibrium or equilibrium ass...
